Understanding the Risks Involved with Digital Assets
The purchase, sale, and trading of virtual currencies such as Bitcoin, Ethereum, and other digital assets collectively known as “Digital Assets,” carry substantial risks and may lead to a total loss of investment. Here, we outline the main risk factors that potential investors should consider.
Market Volatility
Digital Assets have a relatively short history, and their trading prices have demonstrated remarkable volatility. As a result, sudden price drops can occur, and investors should be prepared for the possibility of losing their entire investment.
Security Risks
Although service providers implement robust security measures to protect against loss, theft, and inaccessibility, risks still remain. The permanent loss of Digital Assets may occur due to theft or loss of the private keys essential for accessing these assets.
Lack of Established Credibility
Many Digital Assets lack a long-standing track record of trustworthiness. Consequently, performance data for these assets may not be easily verifiable as consistent pricing benchmarks do not yet exist.
Equity Securities and Market Influences
Traditional equity securities can fluctuate in value in response to industry news, economic conditions, and broader market dynamics. It is also important to note that companies distributing dividends may unilaterally reduce or eliminate these payments at any time.
Risks of Alternative Investments
Investments classified as alternative may include both traditional vehicles, such as hedge funds and private equity, along with non-traditional options like mutual funds that pursue alternative-like strategies. Traditional alternatives can be speculative and highly illiquid, posing risks such as:
- Potential for significant losses, particularly through leveraging or short-selling.
- Volatility in returns, along with restrictions on the transferability of fund interests.
- Lack of diversification may heighten risk, especially in portfolios managed by a single advisor.
- Complex tax implications and reporting delays.
- Potentially high fees relative to traditional investment options.
Non-traditional alternatives may also engage in investment strategies such as leverage and derivatives, which can further elevate the risks associated with these investments.
Commodities Investment Risks
Investing in commodities is associated with its own set of risks. Price levels can fluctuate due to various factors, including:
- Supply and demand shifts.
- Government policies and programs.
- National and international political events, including conflicts.
- Changes in interest and exchange rates.
- Natural events like weather and pestilence.
- Market liquidity and speculation involvement.
Diversification and Non-Diversification Risks
While asset allocation and diversification do not guarantee profit or safeguard against losses, concentrated portfolios can suffer larger losses in declining markets. A portfolio that heavily invests in a limited number of sectors tends to face heightened sensitivity to price fluctuations.
Environmental, Social, and Governance (ESG) Considerations
Portfolios adhering to ESG principles may experience performance variations compared to those without such restrictions. Inconsistent definitions and criteria for ESG investments can complicate comparisons. Furthermore, the effectiveness of an ESG strategy cannot be assured, and past performance is not indicative of future results.
